I'd let him ride the one he's comfortable riding for now until he is big enough to feel comfy with the new bike

Yes, I'd give him back the old one. Obviously bonking his knees on the handlebars doesn't bother him, so I don't see any harm in letting him ride it. Eventually he'll get tired of it and will ask for a bigger bike.

Sure..I don't see why he couldn't still ride the other one. Give him time to grow a little bit and it won't be so scary.

I would let him ride his old bike until he is comfortable with the new bike. I would also see if you can raise the handlebars and/or seat on the smaller bike & see if you can get a better fit.

Is there a size in between his old bike and the new one you got? Perhaps you can return the new bike and get one that will fit him better for the next year or two.
